When a minister’s Form W-2 does not match total compensation

Tax professional reviewing a minister’s Form W-2 and housing allowance with a client

The empty boxes on a minister’s Form W-2, Wage and Tax Statement, may be telling you more than the filled ones. Ministerial wages generally do not belong in the Social Security and Medicare wage boxes, even when the minister is a common-law employee of the church. Meanwhile, a housing allowance in Box 14 may be excluded from income but still included in the self-employment (SE) tax calculation.

Preparing the minister’s return requires more than entering Form W-2 as received. The tax professional must reconcile the form with the minister’s total compensation, verify the housing allowance designation and then carry the correct amount into the SE tax calculation.

How should churches report ministerial wages on Form W-2?

A minister paid a salary by a congregation and subject to the congregation’s right to direct and control the work is generally a common-law employee. The church should ordinarily report the minister’s taxable wages on Form W-2.

However, compensation for ministerial services is generally subject to SE tax rather than Social Security and Medicare taxes under FICA. Ministerial wages generally should not appear in Boxes 3 and 5 of Form W-2, and the church generally should not withhold Social Security or Medicare taxes in Boxes 4 and 6.

Fees a minister receives directly for personal services, including weddings and baptisms, are generally self-employment income reported on Schedule C, Profit or Loss From Business (Sole Proprietorship). The reporting method depends on the underlying working relationship. A church and minister cannot choose between Form W-2 and Form 1099-NEC, Nonemployee Compensation, based on which produces a preferable tax result.

If a church improperly withheld FICA taxes, it should ordinarily reimburse the minister, issue Form W-2c, Corrected Wage and Tax Statement, and correct its employment tax return. When the church will not correct the error or refund the withholding, the minister may be able to request a refund using Form 843, Claim for Refund and Request for Abatement.

How should tax pros reconcile a housing allowance reported in Box 14?

A properly designated housing allowance is generally omitted from Box 1 of Form W-2 and may be disclosed in Box 14. Because Box 14 is informational, it does not establish whether the allowance was paid in addition to the wages in Box 1 or designated from an existing compensation package.

Suppose Pastor Pete Lee receives $60,000 of total cash compensation, of which the church designates $20,000 as a housing allowance. Form W-2 would generally report $40,000 in Box 1 and could disclose the $20,000 allowance in Box 14.

The tax professional should not assume the amounts were reported correctly. Reconcile Form W-2 with the employment agreement and payroll records. Obtain the written housing allowance designation and confirm that it was made in advance by the church or another qualifying organization.

How is the housing allowance treated for income and self-employment tax?

The housing allowance exclusion is limited to the smallest of:

  • The amount officially designated as a housing allowance
  • The amount actually used to provide the home
  • The home’s fair rental value, including furnishings and appurtenances, plus utilities

The exclusion also cannot exceed reasonable compensation for the minister’s services.

Fair rental value is a ceiling, not a replacement for actual expenses. A minister whose home is paid off may still have qualifying expenses, but the minister cannot exclude the full rental value when actual expenses are lower. Any excess allowance is generally included in gross income.

Online rental estimates may support the fair rental value calculation, but they should not automatically be treated as conclusive. A stronger file may include adjusted comparable rental listings and separate support for utilities. When the amount involved warrants it, consider obtaining an independent professional opinion.

The income tax exclusion does not ordinarily remove the housing allowance from the SE tax calculation. Unless the minister has an approved exemption, ministerial Form W-2 wages and the designated housing allowance generally enter the Schedule SE, Self-Employment Tax, computation.

Run through the minister Form W-2 review checklist

Before completing the return:

  • Confirm whether the minister is properly classified as an employee or self-employed individual.
  • Obtain the written housing allowance designation and verify that it was made in advance.
  • Reconcile the compensation arrangement with Form W-2 or Form 1099-NEC.
  • Check Form W-2 for ministerial wages improperly reported in Boxes 3 and 5 or FICA taxes withheld in Boxes 4 and 6.
  • Determine the allowable exclusion using the designated amount, documented housing expenses, supported fair rental value and reasonable compensation limit.
  • Determine whether the minister has an approved Form 4361, Application for Exemption From Self-Employment Tax for Use by Ministers, Members of Religious Orders and Christian Science Practitioners.
  • Document the income tax exclusion separately from the Schedule SE calculation.

This review can uncover payroll reporting errors while there is still time for the church to correct them, before they affect the minister’s tax return or trigger an IRS notice. It may also create an opportunity to help the minister and church improve the next year’s housing allowance designation and payroll reporting.
